Many homeowners consider whether it is worth having a rental property for additional revenue. This can be a great way to make some extra income and get a higher return than what the bank is offering, but there are some factors that need to be considered first. Whether this will be a profitable endeavor is largely based on the current real estate market and your ability to find good tenants.

The first thing that you should consider is the ROI. Back in the 90’s you could easily make 20% a year on real estate investment, but in today’s market depending on the city it might be hard to do more than 5%. A good rule of thumb is to shoot for a target rate of return of about 10% assuming full occupancy.  This means that if you’re going to spend $200k on the property it should be bringing in at least $20k a year after expenses.

Another factor to consider is whether to leverage debt or not.  Let’s assume that you have $200k of cash you’re looking to invest. You could purchase one $200k property and if you follow the rule above you’ll make $20k per year. Alternatively you could get a mortgage from the bank.  If you have good credit you should be able to take out a mortgage with 20% down so in theory you could take out 5 mortgages and buy 5 $200k properties. In this case, following the 10% rule you’ll be bringing in $100k/month in revenue, but now you’re paying interest on the mortgage of around 4% so you’re actual ROI is only going to be 6% on the $1,000,000 investment which works out to $60k per month.  By leveraging debt we’ve increased your monthly return from $20k to $60k all based on your initial $200k investment. Leveraging debt can provide higher returns but it also is much higher risk.  In the second scenario if interest rates go up to 10% you’ll be making a 0% return, however in the first scenario your income is not affected by interest rates. Many real estate investors will leverage debt on 1 property and invest the rest of their money in different markets.  This diversification ensures that if interest rates do go up you can either pay off your mortgage more quickly, or your other investments will be paying out higher returns to offset the loss in the real estate market.

Many new landlords have trouble deciding whether to hire a property management company or not.  If you have little experience as a landlord you should definitely hire a management company. A good management company will be able to offset their own fees by getting higher rent amounts and finding better tenants that don’t ruin your property. According to Craig Acord, CPM and owner of a San Antonio property management company, often times vacancy costs are much higher than what it would cost to hire a management company to ensure the place is consistently occupied.
